Understanding your loan repayment dynamics helps you minimize interest costs and plan strategic prepayments.
Below is an overview of the financial principles governing monthly installments, loan foreclosure, and No
Cost EMI.
1. The Mathematical EMI Formula
Equated Monthly Installment (EMI) on a reducing balance loan is determined by the standard financial
formula:
EMI = [P × r × (1 + r)n] ÷ [(1 + r)n - 1]
- P = Principal loan amount
- r = Monthly interest rate (Annual rate ÷ 12 ÷ 100)
- n = Loan tenure in months
2. Reducing Balance vs. Flat Rate Loans
In a reducing balance loan, interest is calculated solely on the outstanding principal
balance each month. As you repay principal, the interest component decreases.
In contrast, a flat rate loan calculates interest on the initial principal throughout
the tenure, resulting in a substantially higher effective borrowing cost.
3. Loan Foreclosure & Prepayment Mechanics
Prepaying early in the loan tenure yields the highest interest savings because early monthly
installments consist predominantly of interest.
Our Foreclosure Simulator helps you calculate your exact principal reduction and total interest
saved if you close your loan before maturity.
4. No Cost EMI & 18% GST Regulations
Per Reserve Bank of India (RBI) directives, 0% interest retail loans are prohibited. In a commercial "No
Cost EMI", the merchant discounts the product price upfront by the exact interest amount charged by the
bank.
However, 18% Goods and Services Tax (GST) is mandated on the bank's interest component
and processing fee.
